Scholastic's (SCHL) recent 48% share price surge to $42.41 raises concerns about its long-term prospects. Three primary reasons contribute to our caution: underwhelming revenue growth, mediocre free cash flow margin, and declining return on invested capital (ROIC). Over the past five years, Scholastic's sales growth lagged behind the consumer discretionary sector benchmark at 6.4% compounded annual growth rate. Additionally, its average free cash flow margin of 13.9% over the last two years is lower than expected for a consumer discretionary business, limiting reinvestment opportunities and capital returns to shareholders. Furthermore, Scholastic's ROIC has declined in recent years, indicating limited profitable growth potential. Given these concerns, we believe SCHL trades at fair valuation but with limited upside relative to potential downside risks.
